when i put this mpeg into virtualdub to save it as an avi (using direct stream copy) it says

this video uses a compression algorithm which is not compatible eith avi files. direct stream copy cannot be used.

can i do anything about this?

Well VirtualDUB can only output avi wheras that is mpeg so set video to full processing mode and click video - compression. Select a compression, like MPEG-4 or something. It will take a long time to save the file in the end!
