I just recently heard that if you tried to mod one of your friends up on halo 2, xbox live, that your whole xbox could get banned. is this true?

No, you can have a clean HDD, dashboard, EEPROM, those are the things that MS bans you for, you can mod your dashboard, then mod H2 then remove the modded dashboard, and still be able to mod halo2

is he talking about modding the game, or upping the level of his friends?
"mod one of your friends up on halo 2"

Personally i find "modding up" to be the act of cowards. Why not just play the game and get good like all the TRUE gamers do?
Using cheats and modding up is for wussies who should just pack their Xbox away in the closet and take up knitting instead.
I get my butt kicked all the time, but at least i play fair.
